Sonos Showing Signs of Life
Image Shown: Shares of Sonos Inc are showing signs of life in 2020 after its poor showing in the quarters that followed its initial public offering back in August 2018. After treading water over the past two years, shares of Sonos are showing signs of life as its long-term strategy is starting to pay off. Though we caution that Sonos does not appear to have much of a moat in any of the industries it operates in, its financials have been impressive of late and its near-term outlook is improving--two key factors that have caught our attention. Meaningful downside risks remain, but if Sonos delivers on its guidance for fiscal 2021, the company’s long-term outlook may now be significantly brighter than it was back in February 2019. On a final note, Sonos recently partnered up with Disney in an attempt to improve its marketing strategy. It will be interesting to see how that partnership plays out. We are keeping an eye on Sonos. Videogaming Business Becoming More and More Attractive

As households have largely been “cocooning” indoors to ride out the ongoing coronavirus (‘COVID-19’) pandemic, demand for digitally provided entertainment options has grown considerably. NPD Group, an industry-tracking firm, estimates that US video game sales (software and hardware combined) will reach $13.4 billion in total in across November and December of this year. That would be up 24% from year-ago levels, and note this is only looking at the US market, which is estimated to have 244 million consumers of video game content according to NPD Group. Many of those consumers are considered casual video game players, playing mobile games on their smartphones and tablets, though NPD Group noted the number of more dedicated gamers (measured by hours played per week) is on the rise in both nominal and absolute terms. Mobile gaming options generally rely on in-game transactions, called microtransactions, to generate revenue. Usually those offerings include aesthetic upgrades or the ability to progress through the video game at a faster pace. For more conventional video game offerings--those normally played on PCs or consoles--video game companies have increasingly been successful in selling add-on content via high-margin digital packages (and in some instances, microtransactions have also been successfully implemented). Longer term, the rise of e-sports offers another revenue generating opportunity for companies in the video game and digital advertising world. Though a nascent part of the video game industry, initial levels of interest have been impressive. Beyond rising demand for video streaming services, demand for video games, a (usually) cost-effective entertainment option, has also held up incredibly well during the pandemic with several big video game publishers reporting strong financial results of late, too. Furthermore, Microsoft Corporation and Sony Corporation recently launched their next-generation consoles, the Xbox Series X and PlayStation 5, respectively. In theory, the console refresh cycle combined with growing demand for indoors entertainment options should provide the video game industry with several major growth catalysts in the coming quarters. One of the key positive attributes of the the video game publishing industry, generally speaking, is that these companies have strong balance sheets and stellar cash flow profiles (meaning a relatively modest amount of capital expenditures are required to maintain a certain level of revenues, and thus putting the firm in a position to better generate free cash flows). However, the performance of these companies can swing wildly depending on how well their blockbuster properties perform. The hit-or-miss nature of their operations has been a big reason why we haven’t added any videogame stock to the newsletter portfolios in the past, but their business models have become more and more attractive as the years have gone on. Microsoft Makes a Clever Acquisition

On September 21, Microsoft Corp announced it was acquiring ZeniMax Media, owner of the videogame developer and publisher Bethesda Softworks, for $7.5 billion in cash. Bethesda is perhaps best known for AAA franchises like Fallout and The Elder Scrolls, among other well-known franchises including DOOM, Quake, Wolfenstein, and Dishonored. Please note that Bethesda makes videogames for both seasoned and casual gamers for console, PC, and mobile devices. More recently, Bethesda has experimented with launching iterations of game titles that were previously geared towards seasoned gamers on consoles and PCs on mobile devices that are geared towards more casual gamers. This can be seen through the 2019 launch of Bethesda’s The Elder Scrolls: Blades videogame on Apple iOS powered devices and devices powered by Alphabet Android. Bethesda later launch The Elder Scrolls: Blades on Nintendo's Switch console, which is a handheld device. Previously, titles within The Elder Scrolls universe such as The Elder Scrolls IV: Oblivion and The Elder Scrolls V: Skyrim were made for consoles and PCs, and these games were geared more so towards seasoned gamers. Target Posts Stellar Comparable Store Growth, Digital Investments Lead the Way

Elevated demand for consumers staples products and rebounding consumer discretionary sales helped Target Corp report record comparable store sales growth in the second quarter of fiscal 2020 (period ended August 1, 2020), which were up 24.3% year-over-year. Digital comparable sales were up a whopping 195% year-over-year as same-day delivery services grew by 273%, with Target citing strength at its curbside pickup, order online/pickup in-store and home delivery options. Disney Reports Earnings and Provides an Update on the Novel Coronavirus Epidemic
Image Shown: Walt Disney Company recently reported earnings and provided an update as to what investors should expect going forward given the ongoing novel coronavirus epidemic in China. On February 4, Walt Disney reported earnings for the first quarter of its fiscal 2020 (period ended December 28, 2019). While Disney beat both consensus top- and bottom-line estimates, shares sold off modestly the next trading day over fears concerning the ongoing novel coronavirus epidemic (abbreviated as ‘2019-nCoV’) in China, and how that would impact its financial performance going forward. On January 13, 2020, we added shares of DIS to our Best Ideas Newsletter portfolio with a modest weighting given that shares were trading close to our fair value estimate at the time. However, we view Disney’s free cash flow growth outlook as very promising, which could see shares of DIS approach the high end of our fair value estimate range which sits at $168 per share. Additionally, we like its dividend coverage as its Dividend Cushion ratio sits at 3.1x, which supports a nice dividend growth trajectory as well. Shares of DIS yield ~1.2% as of this writing. GameStop’s Problems Continue

On December 10, video game retailer GameStop Corp reported third quarter earnings for its fiscal 2019 (13-week period ended November 2, 2019) that were simply terrible. Shares of GME were down big after-hours on December 10. GAAP net sales were down 26% year-over-year last quarter, hitting $1.4 billion, while the company’s GAAP operating loss came in at ~$0.05 billion, an improvement versus an operating loss of $0.5 billion (due to a large goodwill impairment charge) in the same period last fiscal year. GameStop halted its common dividend program in the middle of 2019, which freed up substantial cash flow for share buybacks and deleveraging efforts. Investors looking to avoid disruptions to their dividend income streams should consider utilizing Valuentum’s Dividend Cushion ratio to avoid value traps (read more about the importance of our Dividend Cushion ratio here).
